There is no dearth of avenues if you want to make money from trading. From equities and commodities to currencies and derivatives, the options are galore. Let us examine one such trading avenue, the currency options market.
Option contracts are a type of derivative contracts, which derive their own value on the basis of an underlying asset. Under option contracts, there is a mutual agreement between the transacting parties to have a right to buy or sell an asset at a pre-decided price on a pre-decided date. The buyer of the option is called option holder, whereas the seller of the option is called option writer. The important point to remember here is that this contract doesn’t mean an obligation, but a right for the option holder or option writer to exercise their right when the market situations look favourable to them.
Currency option contracts are an excellent avenue for hedging against the price movement of foreign currencies. As mentioned above, option contracts derive their value out of an underlying asset. In case of currency option contracts, this underlying asset remains the currency of a country you wish to trade in. However, it is important to remember that forex option trading has a lot of intricacies that you must be aware of before engaging in currency option trading.
To be aware of forex option trading with respect to currencies, it is important to be aware of the following three concepts.
As mentioned above, a currency option contract is executed on the basis of a pre-decided price by the transacting parties and exchanges. This is known as the strike price which acts as the exchange rate price at which the currency option contract can be exercised at.
In the currencies market, spot price denotes the existing rate at which the underlying currency is currently at. While the strike price is a fixed component which would remain consistent at the same level throughout the life of the contract; the spot price fluctuates. The difference between the strike price and spot price of the currency is what will decide if there is any intrinsic value.
The premium is typically the amount paid upfront by the buyer to the seller of the currency option contract.
Let’s take an example, to understand who benefits and how, by way of currency option trading. Option contracts are quite evidently a zero-sum game, which essentially means the profit earned by one party will necessarily result in loss by the other party. For example, if before the expiry of the currency option contract there appears a situation wherein the strike price remains higher than the spot price, the option holder (buyer) would never “call” for exercising that contract and option writer (seller) would pocket the premium as his/her profit. Hence, an option holder or buyer would always want the strike price to be lower than the spot price, whereas the option writer would hope for the opposite to gain profits.
If you understand the complexities of it, currency option trading can serve as an effective tool to gain profits from the price movements of currencies. The most important task in forex option trading of currencies is to keep a close tab on the factors that can cause fluctuation in the currency prices. Strategise your trading position accordingly.
